Working capital management: a practical guide to cash timing

A checklist for tracking liquidity, receivables, inventory and supplier payments without treating one ratio as a universal target.

Working capital management is the management of short-term assets and obligations so a company can meet near-term payments while using cash efficiently. Start with net working capital, current assets minus current liabilities, then track how long cash is tied up in receivables and inventory relative to supplier-payment timing.

The operating sequence runs from cash spent on inventory or inputs, through a sale that may be on credit, to collection from customers and payment of suppliers. Delays in collections or inventory turnover can leave cash tied up in the cycle.

Start with the balance sheet

Net working capital equals current assets minus current liabilities. Current assets can include cash and cash equivalents, accounts receivable, inventory, marketable securities and prepaid expenses. Current liabilities can include accounts payable, short-term debt, accrued liabilities and unearned revenue.

Positive working capital means current assets exceed current liabilities and generally indicates capacity to cover short-term obligations. The measure needs context: inventory may be less readily converted into cash than other current assets, and working-capital needs can vary by industry, growth and seasonal demand.

Use three measures together

  • Net working capital: current assets less current liabilities.
  • Current ratio: current assets divided by current liabilities. It compares short-term resources with short-term obligations.
  • Quick ratio: a liquidity measure that excludes inventory from the current-ratio concept.
  • Cash conversion cycle: a measure of the time required to convert an inventory investment into cash.

No single target fits every business. The interpretation of the current ratio varies by industry and growth context. A high ratio can indicate inefficient use of current assets, while a lower ratio warrants review of the company’s ability to meet near-term obligations.

Map the cash conversion cycle before changing terms

The cash conversion cycle, or CCC, is calculated as DIO + DSO − DPO. DIO, days inventory outstanding, is the average number of days inventory is held before sale. DSO, days sales outstanding, measures the time customers take to pay. DPO, days payables outstanding, is the average number of days the company takes to pay suppliers.

A shorter CCC means cash is converted into inventory and then back into cash sooner. The formula identifies three levers: reduce DIO by holding inventory for less time, reduce DSO by collecting sooner, or increase DPO by using supplier payment terms more fully.

Illustrative calculation: Assume DIO is 45 days, DSO is 30 days and DPO is 25 days. The CCC is 45 + 30 − 25 = 50 days. If DSO falls to 25 days while the other inputs remain unchanged, the CCC becomes 45 + 25 − 25 = 45 days. The calculation identifies five fewer days in the operating cash cycle; it does not establish whether the change is commercially appropriate.

A practical working-capital checklist

  1. Build a short-term cash forecast. Forecast expected receivables and payables to identify potential cash gaps and surpluses before they arise. Update assumptions as collection and payment timing changes.
  2. Review receivables and invoicing. Check whether invoices are issued efficiently and whether collections are taking longer. Electronic invoicing and collection workflows are among the tools providers cite to improve collection timing; any changes to customer terms require commercial assessment.
  3. Review inventory holding periods. Measure DIO and investigate inventory that remains unsold longer than expected. Reducing inventory can release cash, but cuts that go too far can impair order fulfilment. Seasonal demand may require a different inventory position at different points in the year.
  4. Review payables against agreed terms. Check payment timing and approval processes. Paying early can use cash needed elsewhere; paying suppliers later can strain relationships and place pressure on suppliers’ own working capital.
  5. Maintain adequate liquidity for obligations. Working-capital management requires sufficient cash or other liquid resources for routine and unexpected costs, without unnecessarily holding assets idle.
  6. Plan temporary gaps. Short-term financing, including lines of credit, short-term loans and commercial paper, can bridge temporary cash-flow gaps. It should be considered alongside the underlying movement in collections, inventory and payables.

Read changes as a chain of consequences

  • Faster collection: reducing DSO can return cash sooner.
  • Leaner inventory: reducing DIO can release cash, but can affect the ability to fulfil orders.
  • Later supplier payment: increasing DPO can preserve the buyer’s cash, but can weaken supplier relationships and shift working-capital pressure to suppliers.
  • More cash held: supports payment capacity, while excess idle capital may be used inefficiently.

The objective is to manage linked timing decisions rather than minimise every measure. Retail businesses can face seasonal demand and returns, while manufacturers can experience delayed receivables from distributors. These operating conditions can produce different working-capital requirements.

A recurring review for finance and operations

Review cash forecasts, receivables, inventory and payables on a consistent reporting cycle. Track net working capital, the current ratio, DIO, DSO, DPO and the CCC against prior periods. For each movement, identify whether collections are slowing, inventory is held longer, supplier-payment timing has changed, or a forecast gap needs to be addressed.
