What is a natural hedge?

A natural hedge reduces risk through offsetting operating, financing or investment exposures rather than chiefly through derivatives.

A natural hedge reduces financial risk through a company’s operations, financing structure or offsetting investments. A loss on one exposure may be partly balanced by a gain on another, without relying chiefly on derivatives such as forwards, futures, options or swaps.

For corporate treasury, the standard example is foreign exchange: a company that earns revenue and incurs costs in the same foreign currency may reduce the effect of exchange-rate movements on its net exposure. The offset is usually partial, particularly where the amount or timing of the cash flows differs.

How a natural hedge works

A natural hedge is created when two exposures respond in offsetting directions to the same risk driver. A foreign-currency receipt may lose value when translated into the company’s reporting currency if that currency weakens. Costs payable in the same foreign currency may also decline in reporting-currency terms, partly offsetting that effect.

This is exposure matching: the relevant currency or other risk driver, the amount of each exposure and the timing of the related cash flows all affect how much risk remains.

Common corporate examples

Matching foreign-currency revenue and costs

A business that sells in a foreign market and pays suppliers, production or operating costs in that market’s currency has a natural hedge against part of its currency exposure. Sourcing inputs and serving customers in the same currency can create such an operational offset.

Borrowing in the currency of expected receipts

A company with expected foreign-currency revenue may borrow in that currency. If the currency appreciates or depreciates against the reporting currency, the translated values of the receipt and the debt repayment can move in the same direction, allowing related gains and losses to approximately offset.

Currency matching alone does not establish a complete hedge. Expected revenue may still depend on commodity prices, sales volumes or margins. Cargill’s illustrative analysis of a Brazilian sugar producer shows how a fall in the commodity price can leave realised cash flow insufficient to cover same-currency debt, even where projected revenue and borrowing were both denominated in US dollars.

Natural hedge versus financial hedge

  • Natural hedge: Uses operational or balance-sheet exposures, such as same-currency revenue and costs or foreign-currency debt.
  • Financial hedge: Uses contracts including forwards, futures, options or swaps to offset a defined exposure.
  • Flexibility: Natural hedges can require changes to operations or financing and are less flexible than financial hedges.
  • Residual risk: A natural hedge can leave unmatched exposure that a company assesses separately under its risk-management policy.

A portfolio use of the term

In portfolio management, a natural hedge can refer to combining assets whose performance has historically moved in opposite directions. Bonds held alongside equities are a common example. The potential offset depends on the allocation and the relationship between the assets.

Historical correlations can change, and assets that have tended to move in opposite directions can decline together. A portfolio hedge therefore may reduce risk without eliminating it.

Test whether the offset is credible

  1. Name the risk driver. Identify the currency, commodity price, interest rate or other movement that affects cash flow or value.
  2. Identify the offsetting exposure. Find the revenue, cost, asset, liability or investment expected to respond in the offsetting direction.
  3. Check the underlying driver. Same-currency revenue and debt may not offset if the revenue remains exposed to a commodity price or another unaddressed risk.
  4. Compare amount and timing. Differences in the value or timing of receipts and payments can reduce the hedge’s effectiveness.
  5. Measure the residual exposure. The remaining risk is the portion not offset by the business structure or asset mix.

A natural hedge is risk reduction embedded in business design or an investment mix. Its effectiveness depends on how closely the relevant exposures match and on whether their relationship holds.
