Calculating the natural rate of unemployment: textbook formula and estimates

Use the frictional-plus-structural formula for a classroom exercise; real-world natural rates require model-based estimates.

To calculate the natural rate of unemployment in a textbook exercise, add frictional unemployment to structural unemployment, divide the result by the labour force, then multiply by 100. The calculation excludes cyclical unemployment, while real-world natural-rate benchmarks are unobserved estimates based on data and assumptions.

How to calculate the natural rate of unemployment in a textbook problem

Use this formula:

Natural rate of unemployment = ((frictionally unemployed + structurally unemployed) ÷ labour force) × 100

  1. Identify frictional unemployment. This is joblessness during job transitions or entry into the labour market.
  2. Identify structural unemployment. This is joblessness associated with a mismatch between workers’ skills and the skills employers demand.
  3. Find the labour force. It comprises employed people and unemployed people actively seeking work. People not seeking work are outside the labour force and are not part of the denominator.
  4. Add the two components. Exclude cyclical unemployment from this textbook calculation.
  5. Divide and convert to a percentage. Divide the combined count by the labour force, then multiply by 100.

Worked example: illustrative calculation

Assume an economy has 300,000 frictionally unemployed people, 200,000 structurally unemployed people and a labour force of 10,000,000.

  • Natural unemployment count: 300,000 + 200,000 = 500,000
  • Decimal rate: 500,000 ÷ 10,000,000 = 0.05
  • Percentage: 0.05 × 100 = 5%

On these hypothetical inputs, the natural rate is 5%. It is a calculation exercise rather than an estimate of any country’s underlying rate.

Keep the actual unemployment rate separate

The actual unemployment rate divides all unemployed people by the labour force. The textbook natural-rate formula uses only frictional and structural unemployment. Cyclical unemployment, linked to the business cycle, is excluded from the latter calculation. Both measures use a labour-force denominator, but they serve different purposes. The actual rate reports measured unemployment at a point in time. The natural rate is a benchmark for unemployment associated with job transitions and skill mismatches rather than cyclical conditions.

Why the simple formula is not an official measurement method

In applied macroeconomics, the natural rate is unobserved. Federal Reserve Bank of San Francisco researchers describe several methods for estimating it, rather than deriving it from a single current unemployment figure.

They distinguish a longer-run, or noncyclical, unemployment benchmark from a short- to medium-run noninflationary rate associated with price stability. The two benchmarks may coincide at some times and differ at others.

A practical checklist for a real-world estimate

A transparent estimate starts with a stated method and assumptions.

  • Classified-count calculation: Use frictional and structural unemployment counts in the textbook formula. The result depends on how those categories are identified.
  • Composition-weighted estimate: Divide the labour force into demographic or skill groups, assign each group a longer-run unemployment rate, and calculate a labour-force-share-weighted average. The method requires a benchmark period or another basis for the group rates.
  • Historical-trend estimate: Estimate longer-run unemployment trends for population groups from historical data, then aggregate them using the groups’ labour-force shares.
  • Potential-minimum estimate: Infer potential-minimum unemployment rates for groups from recent business-cycle peaks, then combine the group rates.

Record the population covered, groups used, source data, benchmark period and whether the result is a longer-run or noninflationary measure. A Kansas City Fed analysis held unemployment rates for age, sex and skill groups at a selected base-period level while allowing each group’s labour-force share to vary. The selected base period was therefore an explicit assumption, and changes in labour-force composition could change the estimate over time.

Use the frictional-plus-structural formula when a problem supplies those inputs. When comparing a published natural rate with the actual unemployment rate, check the estimate’s method and time horizon.
